Court closes Custodia fight with Federal Reserve just as Fed opens master-account door

Crypto bank Custodia has suffered a significant legal setback as a federal appeals court rejected its final bid to challenge the U.S. Federal Reserve's authority over granting master accounts. This decision comes as the Federal Reserve system itself is beginning to open new avenues for crypto firms to access central bank services.

Legal Battle and Court Decision

Custodia Bank, chartered in Wyoming, has been engaged in a multi-year legal battle with the Federal Reserve following the initial rejection of its master account application. A master account grants direct access to the Fed's payment rails and services, a coveted feature for crypto banks seeking to operate without intermediaries. The U.S. Court of Appeals for the 10th Circuit declined to hear Custodia's final appeal on the matter in a 7-3 vote, upholding the Fed's stance.

However, one dissenting judge, Timothy Tymkovich, argued that the Reserve Banks possess unreviewable discretion over master accounts, stating, "Holding that the Reserve Banks have unreviewable discretion over master accounts places us on the wrong side of the statutes and, likely, that of the Constitution as well." He emphasized the case's significant consequences for the financial industry and the balance of state-federal banking regulation.

Evolving Fed Policies on Crypto Access

Despite Custodia's legal defeat, the Federal Reserve has recently taken steps that could provide alternative pathways for crypto firms. The Federal Reserve Bank of Kansas City recently granted a limited master account to crypto exchange Kraken for its banking arm. While not a full master account, it offers many similar functionalities and marks the first time a crypto firm has received such access.

Concurrently, the national Federal Reserve board is developing a new policy to accommodate crypto firms and others through so-called "skinny" master accounts. These are expected to be similar to the limited account provided to Kraken, though the application process and timeline remain unclear as the policy is still in its early stages.

Future Outlook for Crypto Banks

Custodia representatives have not yet commented on the court's decision, but a source familiar with the bank's efforts indicated that it continues to pursue access. The recent developments, particularly the Kraken account, have led analysts to predict that other crypto firms may soon seek similar limited access. However, observers suggest that widespread approvals may depend on the Federal Reserve establishing a unified, nationwide approach to these limited accounts, which could take time.
