What Happens to Bitcoin if Bank of America's 'Three Conditions' for Fed Rate Hikes Hit?

Bank of America economists have detailed a scenario where surging energy costs, exacerbated by the ongoing conflict in the Middle East, could compel the Federal Reserve to consider raising interest rates, a move contrary to the prevailing expectation of rate cuts. While rate cuts remain the most likely path, the economists identified specific conditions that would necessitate tighter monetary policy.

Conditions for a Rate Hike

According to the economists' note, the likelihood of a Fed rate hike would increase if Fed Chair Jerome Powell's tenure extends beyond expectations, the unemployment rate stays below 4.5%, and price pressures from elevated energy costs begin to permeate other sectors of the U.S. economy. This assessment comes as Bitcoin traded below $70,000, having recently experienced volatility influenced by geopolitical events.

Market Reactions to Potential Hikes

Experts suggest that a surprise rate hike by the Fed would initially put downward pressure on risk assets like stocks and cryptocurrencies. James Butterfill, head of research at CoinShares, noted that outflows from crypto-related exchange-traded funds could foreshadow the impact of such a move. However, he also posited that Bitcoin could eventually perform well in a stagflationary environment, acting as a hedge against currency debasement, similar to gold.

Gerry O’Shea, head of global markets insights at Hashdex, echoed the sentiment that macroeconomic headwinds might not deter institutional investors from allocating capital to Bitcoin, viewing it as an opportunity for client exposure.

Energy Prices and Inflation Concerns

West Texas Intermediate oil prices have seen significant increases, reaching as high as $116 per barrel due to the conflict in Iran and its impact on global energy markets. Bank of America economists indicated that a sustained but moderate oil shock, with prices between $80 and $100 per barrel, could contribute to the conditions for a rate hike. While many still forecast rate cuts, traders are closely monitoring inflation expectations.

Zach Pandl, head of research at Grayscale, stated that Fed officials would likely view rising oil prices as transitory unless they begin to affect longer-term inflation expectations. The Fed typically focuses on core inflation, but rising energy costs could increase input costs for core goods and services. Additionally, surging shipping costs for commodities like fertilizer and aluminum signal potential broader supply disruptions. The U.S. core inflation gauge has already been running above the Fed's 2% target for nearly five years, standing at a 2.8% increase in January compared to the previous year.

Bitcoin's Performance and Fed Leadership

Despite recent market fluctuations, Bitcoin has shown resilience. Pandl attributed its recent outperformance relative to gold and stocks to recovering market sentiment and positive industry trends, including stablecoins and tokenization. Fed Chair Jerome Powell's term is set to end in May, and his potential successor, Kevin Warsh, is perceived as more dovish. Bank of America economists noted that Powell's less dovish stance compared to Warsh could influence the timing of potential rate hikes, with June identified as the earliest possible meeting for such a move.
